ARCC Sees Strategic Value in MidCap Acquisition

CEO Kort Schnabel described the planned MidCap acquisition as a significant expansion opportunity, with the transaction expected to be modestly accretive to core earnings per share.

The approximately $2.5 billion acquired portfolio would expand Ares Capital's borrower base to more than 800 companies. Of MidCap's 229 portfolio companies, only 12 overlap with existing investments.

Responding to Truist Securities, Schnabel explained that expected accretion reflects discounted asset purchases and ARCC's lower funding costs. He emphasized that additional borrower relationships and increased diversification represent important strategic benefits beyond immediate earnings contributions.

Ares Capital Expects Lending Activity to Improve

Schnabel attributed slower third-quarter originations to economic uncertainty, extended transaction timelines and continued underwriting discipline.

Management reviewed approximately 25% more transactions year to date than during the comparable prior-year period. New investment commitments reached $1.1 billion through Oct. 22, while the investment backlog stood at approximately $2.5 billion.

Responding to JPMorgan, Schnabel acknowledged that both greater selectivity and weaker transaction activity constrained third-quarter closings. He characterized much of the slowdown as timing-related, with delayed transactions moving into the fourth quarter.

ARCC Benefits From Improved Lending Conditions

President James Miller reported third-quarter investment commitments of $2.1 billion, with approximately 60% involving existing portfolio companies.

First-lien spreads on new originations widened 50 basis points sequentially, while borrower leverage declined by half a turn. Miller emphasized that lender protections and financing terms remained attractive.

During questions from RBC Capital Markets, Miller attributed stronger portfolio yields to improved lending conditions. Management maintained that its broad origination platform gives it flexibility to pursue opportunities across market segments.

Ares Capital Defends Portfolio Credit Quality

Miller highlighted approximately 7% organic EBITDA growth among portfolio companies and weighted average interest coverage of 2.0 times.

Nonaccrual investments remained unchanged sequentially at 2.4% of amortized cost and 1.4% of fair value. Portfolio loan-to-value ratios stood near 47%, providing additional equity support.

Addressing Truist Securities' concerns about upcoming maturities, Miller said that about 10% of the portfolio matures in 2028. Schnabel added that around 13% mature in 2029, emphasizing proactive refinancing and restructuring efforts.

ARCC Anticipates Higher Interest Income

CFO Scott Lem emphasized that higher base rates could support earnings because of the portfolio's substantial floating-rate exposure.

Management estimated that every 100-basis-point increase in base rates would add approximately $0.02 per share to quarterly earnings, assuming an unchanged investment and borrowing structure.

Responding to Lucid Capital Markets, Miller acknowledged that elevated borrowing costs could pressure weaker borrowers. However, he said a 100-basis-point rate increase would be manageable given existing portfolio interest coverage.

Ares Capital Maintains Liquidity and Dividend Support

Lem reported net leverage of 1.06 times at quarter-end, with approximately $7 billion of available liquidity on a pro forma basis.

The company issued $750 million in seven-year unsecured notes and reduced borrowing costs by refinancing through securitization. A further $750 million financing commitment supports the planned MidCap acquisition.

Lem confirmed a fourth-quarter dividend of $0.48 per share, payable Dec. 29, 2026. Taxable spillover income of $983 million, or $1.37 per share, provides flexibility when quarterly earnings fall below the distribution.

ARCC Prioritizes Selective Expansion

Management's overarching message emphasized disciplined underwriting, stable credit performance and maintaining financial flexibility while expanding through acquisitions.

Schnabel remained confident in the existing dividend and the company's ability to benefit from improving transaction activity. Management continues prioritizing attractive lending economics without compromising portfolio quality.

Zacks Rank and Style Scores Signal Mixed Prospects

ARCC currently carries a Zacks Rank #2 (Buy), reflecting favorable near-term earnings estimate revision characteristics. However, its Value Score of D and Growth Score of D indicate relatively weak characteristics across those investment styles, while its Momentum Score of C reflects a middle-range assessment. The stock's VGM Score of F signals an unfavorable combined value, growth and momentum profile, tempering the positive Zacks Rank. These weaker Style Scores indicate less compelling near-term return potential under the Zacks framework. The Zacks Rank can change as analysts revise their earnings estimates following the latest quarterly results.
